How Loan Settlement Works in India

OTS Process, Lok Adalat, Safe Payment & CIBIL Rebuilding

This is the master reference guide for all loan settlement processes in India. Every bank page on this site links here for the legal rules that apply to all lenders equally.

SECTION 01

What is a One-Time Settlement (OTS)?

A One-Time Settlement (OTS) — also called a compromise settlement — is when a bank agrees to accept less than the full outstanding loan amount to close a bad debt permanently. Once a loan is unpaid for 90 days or more, it becomes a Non-Performing Asset (NPA) under RBI rules. At this stage, banks prefer a discounted settlement over lengthy court litigation.

How OTS Works — 4 Stages:

  • Stage 1 (0–90 days overdue): Bank issues reminder calls and notices. No settlement offered yet — too early.
  • Stage 2 (90–180 days): Loan classified as Sub-Standard NPA. Bank begins provisioning 15% of loan value as internal reserve. Small 10–20% discounts may be offered.
  • Stage 3 (180 days – 2 years): Loan classified Doubtful. Bank provisions 25–100%. This is the sweet spot — banks offer 30–75% waivers here to recover cash before full write-off.
  • Stage 4 (2+ years): Loan written off (Loss Asset). Bank provisions 100%. Deep discounts of 50–80% become possible.
SECTION 02

National Lok Adalat: India's Best Free Settlement Court

The National Lok Adalat is a government-organized settlement court held every 3 months across India under the Legal Services Authorities Act, 1987. Banks send senior managers with pre-approved powers to grant discounts on the spot. It is completely free — no court fees, no lawyer fees, no stamp duty.

Why Lok Adalat is Better Than Court:

  • Permanent closure: A Lok Adalat order is equivalent to a civil court decree. The bank can never reopen the case or demand more money.
  • 50–70% discounts on the spot: Senior AGMs attend with authority to grant large waivers immediately.
  • Zero cost: No court fees, no lawyer fees, no stamp duties under Section 19 of the Legal Services Authorities Act.
  • How to get a hearing: When you receive a legal notice (Section 138 or Section 25), reply through a lawyer proposing Lok Adalat. The court system will schedule your case automatically.

SECTION 03

4 Non-Negotiable Safe Payment Rules

Payment fraud is the #1 way borrowers lose money during settlement. Follow these 4 rules regardless of which bank you are settling with.

Rule 1 — Zero Cash: Never hand over physical cash, bearer cheques, or demand drafts made out to any collection agent or agency name. Only pay directly to the bank.

Rule 2 — Pay into Your Loan Account Number: Transfer via NEFT or RTGS directly to your official loan account number at the bank. Never to any agent's personal UPI or account.

Rule 3 — Hold the Letter First: Never deposit a single rupee until you physically hold an official, signed, stamped Settlement Sanction Letter on the bank's own letterhead.

Rule 4 — Demand NDC Within 30 Days: RBI rules require the bank to issue your No Dues Certificate (NDC) and No Objection Certificate (NOC) within 21–30 working days of final payment. Follow up in writing if delayed.

SECTION 04

7 Checkpoints to Verify a Real Settlement Letter

Fake settlement letters are common. Before paying anything, verify all 7 checkpoints:

01Official Bank Letterhead: Shows the bank logo, branch address, and official contact number — not a personal phone.
02Unique Reference Number: Contains an internal reference code traceable in the bank's computer system.
03Your Exact Details: Lists your full legal name, PAN card number, and official loan account number.
04Clear Money Breakdown: Shows total claimed, discount granted, exact net settlement amount, and a strict payment due date.
05Full & Final Closure Clause: Explicit sentence confirming you owe ₹0 after payment and no further liability remains.
06Official Signature & Stamp: Signed by a manager with their name, designation, employee code, and round branch stamp.
07Official Email Address: Emailed from the bank's official domain (e.g. @sbi.co.in, @icicibank.com) — never from Gmail or Yahoo.

SECTION 05

CIBIL Score Impact & How to Rebuild After Settlement

When a settlement is complete, the bank updates CIBIL within 30–45 days. The account status will show as “Settled” with zero current balance. Your score will drop 70–120 points initially, but all recovery calls, legal threats, and interest compounding stop permanently.

Can You Change “Settled” to “Closed”?

Yes. If your finances improve 2–3 years later, approach the bank and pay back the discount amount that was originally waived (without extra interest). Once cleared, the bank updates CIBIL to clean “Closed” status. Full guide: Convert CIBIL Settled to Closed.

How to Rebuild a 750+ Score Fast:

Put ₹20,000 in a Fixed Deposit at any bank and take an FD-backed credit card. Spend a small amount monthly and pay on time for 18–24 months. Your score will climb back above 750.
